In fundamental analysis, the key question is whether the market price reflects the company’s actual performance.

 

With this form of analysis, an investor studies financial statements, earnings growth, competitive position and the future outlook of a company. Valuation metrics are also considered, such as how much investors are willing to pay per euro of profit. The idea is that the market price can sometimes differ from a company’s intrinsic value.

 

If a share appears undervalued based on the analysis, it may represent a buying opportunity; if it appears overvalued, the risk may be higher.

 

 

 

 

 

Short example:

 

Suppose a company earns €5 per share and the share trades at €50 on the market. You are therefore paying €50 for €5 in annual earnings. If you expect profits to rise to €7 per share in the coming years, the share may be attractively priced. If profits later decline instead, the share price may come under pressure.
